I finally found the issue. The was that the service account I was using for deluge didn't have the ability to write to temporary storage location. Once I added them to the group that owned the folder, deluge started working perfectly.

I have the strangest issue. I installed deluge on freenas successfully. I added a torrent to the staging folder which the deluge picked up right away.
